Entry Modes of
Global Business
Critical Decisions
Before starting their cross- borders
operations, TNCs must make decisions
concerning the following issues:
1. Which foreign markets to enter?
2. When to enter them?
3. What scale of sales?
4. Which entry mode?
1. Which Foreign Markets?
 There are more than 200 nation- states in the
world and hence 200 different markets.
 They do not all hold the same profit potential
for a firm contemplating foreign expansion.
 Ultimately, the choice must be based on an
assessment of a nation's long-run profit
potential.
This potential is a function of several factors:
 The political, economic and legal factors that influence
the potential attractiveness of a foreign market.
 The size of the market and the present wealth
(purchasing power) of consumers in that market.
 Another important factor is the value an international
business can create in a foreign market.
Value depends on the suitability of its product offering to
that market and the nature of indigenous competition.

 Once the firm has identified the attractive
markets, it must consider the timing of
entry.
 We say that entry is early when a
transnational corporation enters a foreign
market before other foreign corporation
and late when it enters after other foreign
corporation have already established
themselves.
 The advantages frequently associated with
entering a market early are commonly
known as first- mover advantages.
First-mover Advantages
 One advantage of the first mover advantage is the ability
to preempt rivals and capture demand.
 A second advantage is the ability to build sales volume in
that country and ride down the experience curve ahead of
rivals, giving the early entrant a cost advantage over later
entrants.
 A third advantage is the ability of early entrants to create
switching costs that tile customers into their products or
services. Switching costs are the costs incurred when a
customer changes from one supplier or marketplace to
another.
 There are three kinds of switching costs, transaction, learning and
artificial costs.
 Transaction costs are incurred by a consumer at every switch
between suppliers. These suppliers exist in the market.
 Learning costs are incurred only at a switch to a supplier that is new
to the consumer.
 To tile and secure their customers against the previous costs,
TNCs assume artificial costs
 Artificial costs: These costs arise as results of firms' actions changing
strategy and diversifying products, etc.,.
 The first two costs are called exogenous costs while the artificial
costs are called endogenous costs.
First-mover Advantages
First-mover Disadvantages
 A primary disadvantage is that an early entry
may entail pioneering costs, costs that the
firm has to bear that a later entrant can avoid.
 Pioneering costs arise when the business
system in a foreign country is so different from
that in a firm's home market that the enterprise
has to devote considerable effort, time, and
expenses to learning the rules of the game.
3. What Scale of Sales?
 Another issue that an international business
needs to consider when contemplating market
entry is the scale of entry.
 Small scale entry is a way to gather information
about a foreign market before deciding whether to
enter on a significant scale and how best to enter.
 By giving the firm time to collect information,
small-scale entry reduces the risks associated
with a subsequent large-scale entry.
 Disadvantages
The lack of commitment associated with
small-scale entry may make it more
difficult for the small-scale entrant to build
market share and to capture first-mover or
early-mover advantages.

Once a firm decides to enter a foreign market, the
question arises as to the best mode of entry.
Firms can use six different modes to enter foreign
markets: Exporting , Turnkey projects, Licensing,
Franchising, establishing Joint ventures with-country
firms, or Setting up a new wholly owned subsidiary
in the host country.
Each entry mode has advantages and
disadvantages.

Greenfield Ventures or Acquisition?
 A firm can establish a wholly owned
subsidiary in a country by:
 building a subsidiary from the ground
up, the so-called Greenfield strategy,
 Or by acquiring an enterprise in the
target market.
Pros and Cons of Acquisition
Acquisitions have three major advantages:
 First, they are quick to execute. By acquiring an
established enterprise, a firm can rapidly build
its presence in the target foreign market.
 Second, in many cases firms make acquisitions
to preempt their competitors.
 Third, mangers may believe acquisitions to be less
risky than Greenfield ventures as they acquire
knowledge through their acquisitions.
Why Does Acquisition Fail?
Acquisitions fail for several reasons.
 First, the acquiring firms often overpay
for the assets of the acquired firm.
 Second, many acquisitions fail because
of a clash between the cultures of the
acquiring and acquired firms.
 Third, the management of the acquiring
firm is often too optimistic about the
value that can be created via an
acquisition.
This is called the Hubris hypothesis of
why acquisitions fail. The Hubris
hypothesis postulates that top managers
typically overestimate their ability to create
value from an acquisition, primarily
because rising to the top of a corporation
has given them an exaggerated sense of
their own capabilities.

 Fourth, many acquisitions fail because attempts to realize
synergies by integrating the operation of the acquired and
acquiring entities often run into roadblocks and take much
longer than forecast:
 Differences in management philosophy and company
culture can slow the integration of operations.
 Differences in national culture may exacerbate the
problems.
 Bureaucratic haggling between mangers also
complicates the process.

 Finally, many acquisition fail due to inadequate
pre-acquisition screening.
 Many firms decide to acquire other firms
without thoroughly analyzing the potential
benefits and costs.
 They often move with undue haste to execute
the acquisition, perhaps because the fear
another competitor may preempt them.
Why Does Acquisition Fail?
Pros and Cons of Greenfield Ventures
• The big advantage of establishing a Greenfield
venture in a foreign country is that it gives the firm a
much greater ability to build the kind of subsidiary
company that it wants and have full control over it.
• Disadvantages:
 Greenfield ventures are slower to establish.
 They are also risky as with any new venture, a
degree of uncertainty is associated with future
revenue and profit prospects.

  • 2. Critical Decisions Before starting their cross- borders operations, TNCs must make decisions concerning the following issues: 1. Which foreign markets to enter? 2. When to enter them? 3. What scale of sales? 4. Which entry mode?
  • 3. 1. Which Foreign Markets?  There are more than 200 nation- states in the world and hence 200 different markets.  They do not all hold the same profit potential for a firm contemplating foreign expansion.  Ultimately, the choice must be based on an assessment of a nation's long-run profit potential.
  • 4. This potential is a function of several factors:  The political, economic and legal factors that influence the potential attractiveness of a foreign market.  The size of the market and the present wealth (purchasing power) of consumers in that market.  Another important factor is the value an international business can create in a foreign market. Value depends on the suitability of its product offering to that market and the nature of indigenous competition. 1. Which Foreign Markets?
  • 5. 2. When to Enter The Markets?  Once the firm has identified the attractive markets, it must consider the timing of entry.  We say that entry is early when a transnational corporation enters a foreign market before other foreign corporation and late when it enters after other foreign corporation have already established themselves.  The advantages frequently associated with entering a market early are commonly known as first- mover advantages.
  • 6. First-mover Advantages  One advantage of the first mover advantage is the ability to preempt rivals and capture demand.  A second advantage is the ability to build sales volume in that country and ride down the experience curve ahead of rivals, giving the early entrant a cost advantage over later entrants.  A third advantage is the ability of early entrants to create switching costs that tile customers into their products or services. Switching costs are the costs incurred when a customer changes from one supplier or marketplace to another.
  • 7.  There are three kinds of switching costs, transaction, learning and artificial costs.  Transaction costs are incurred by a consumer at every switch between suppliers. These suppliers exist in the market.  Learning costs are incurred only at a switch to a supplier that is new to the consumer.  To tile and secure their customers against the previous costs, TNCs assume artificial costs  Artificial costs: These costs arise as results of firms' actions changing strategy and diversifying products, etc.,.  The first two costs are called exogenous costs while the artificial costs are called endogenous costs. First-mover Disadvantages  A primary disadvantage is that an early entry may entail pioneering costs, costs that the firm has to bear that a later entrant can avoid.  Pioneering costs arise when the business system in a foreign country is so different from that in a firm's home market that the enterprise has to devote considerable effort, time, and expenses to learning the rules of the game.
  • 9. 3. What Scale of Sales?  Another issue that an international business needs to consider when contemplating market entry is the scale of entry.  Small scale entry is a way to gather information about a foreign market before deciding whether to enter on a significant scale and how best to enter.  By giving the firm time to collect information, small-scale entry reduces the risks associated with a subsequent large-scale entry.
  • 10.  Disadvantages The lack of commitment associated with small-scale entry may make it more difficult for the small-scale entrant to build market share and to capture first-mover or early-mover advantages. 3. What Scale of Sales?

Entry Modes Once a firm decides to enter a foreign market, the question arises as to the best mode of entry. Firms can use six different modes to enter foreign markets: Exporting , Turnkey projects, Licensing, Franchising, establishing Joint ventures with-country firms, or Setting up a new wholly owned subsidiary in the host country. Each entry mode has advantages and disadvantages.
  • 15. Greenfield Ventures or Acquisition?  A firm can establish a wholly owned subsidiary in a country by:  building a subsidiary from the ground up, the so-called Greenfield strategy,  Or by acquiring an enterprise in the target market.
  • 16. Pros and Cons of Acquisition Acquisitions have three major advantages:  First, they are quick to execute. By acquiring an established enterprise, a firm can rapidly build its presence in the target foreign market.  Second, in many cases firms make acquisitions to preempt their competitors.  Third, mangers may believe acquisitions to be less risky than Greenfield ventures as they acquire knowledge through their acquisitions.
  • 17. Why Does Acquisition Fail? Acquisitions fail for several reasons.  First, the acquiring firms often overpay for the assets of the acquired firm.  Second, many acquisitions fail because of a clash between the cultures of the acquiring and acquired firms.
  • 18.  Third, the management of the acquiring firm is often too optimistic about the value that can be created via an acquisition. This is called the Hubris hypothesis of why acquisitions fail. The Hubris hypothesis postulates that top managers typically overestimate their ability to create value from an acquisition, primarily because rising to the top of a corporation has given them an exaggerated sense of their own capabilities. Why Does Acquisition Fail?
  • 19.  Fourth, many acquisitions fail because attempts to realize synergies by integrating the operation of the acquired and acquiring entities often run into roadblocks and take much longer than forecast:  Differences in management philosophy and company culture can slow the integration of operations.  Differences in national culture may exacerbate the problems.  Bureaucratic haggling between mangers also complicates the process.   • 20.  Finally, many acquisition fail due to inadequate pre-acquisition screening.  Many firms decide to acquire other firms without thoroughly analyzing the potential benefits and costs.  They often move with undue haste to execute the acquisition, perhaps because the fear another competitor may preempt them. Why Does Acquisition Fail?
  • 21. Pros and Cons of Greenfield Ventures • The big advantage of establishing a Greenfield venture in a foreign country is that it gives the firm a much greater ability to build the kind of subsidiary company that it wants and have full control over it. • Disadvantages:  Greenfield ventures are slower to establish.  They are also risky as with any new venture, a degree of uncertainty is associated with future revenue and profit prospects.
